Background premises:
1. Muggle borns are like Hermione. Her parents are both Muggles. 2. Lily Potter is the same as Hermione. 3. Hermione and Lily are both witches - have magic powers.
4. Tom M. Riddle (You-Know-Who) has a Muggle father and a Witch mother. 5. You-Know-Who is NOT pure magic blood.
6. Harry Potter has a Witch mother (Lily) and a Wizard father (James). 7. Harry IS pure magic blood.
8. What would You-Know-Who be as compared to Harry, besides a bigot?
I get the impression from JKR that "mudbloods" are Muggle-born. What is a Half-Muggle-Born, like You-Know-Who, also a "mudblood" or a "Halfblood", whatever that is? What is Harry, whose parents are both Magic blood?
This may be a question JKR can answer.

Harry is not a pureblood, he's a half-blood. Although James was, Lily's family included Muggles. We don't know yet whether her parents were wizards (see below), but at least some of her grandparents were Muggles. Tom Riddle/Voldemort is a half-blood (as is Remus Lupin, who is also a half-breed).

Why are some people in the wizarding world (e.g., Harry) called 'half-blood' even though both their parents were magical?
The expressions 'pure-blood', 'half-blood' and 'Muggle-born' have been coined by people to whom these distinctions matter, and express their originators' prejudices. As far as somebody like Lucius Malfoy is concerned, for instance, a Muggle-born is as 'bad' as a Muggle. Therefore Harry would be considered only 'half' wizard, because of his mother's grandparents.
If you think this is far-fetched, look at some of the real charts the Nazis used to show what constituted 'Aryan' or 'Jewish' blood. I saw one in the Holocaust Museum in Washington when I had already devised the 'pure-blood', 'half-blood' and 'Muggle-born' definitions, and was chilled to see that the Nazis used precisely the same warped logic as the Death Eaters. A single Jewish grandparent 'polluted' the blood, according to their propaganda.
You'll notice that she said Harry may be considered "half" wizard because of his mother's grandparents, not because of his mother's parents. It's possible that one or both of Lily's parents was a wizard.

Yeah this is something I'm sure I mentioned in a different thread Lily's Grandparents. If this was a mistake its has never been corrected and we (The fans) have been going on about it enough

If it is a mistake maybe JKR doesn't want to correct it, because by doing so it would give too much information away? Guess we'll just have to try to be patient and wait for the books!

kbmum, you sure are correct about the nazi's. What's the speculation that the "You-Know-Who" of the nazi world had Jewish blood and that's the reason all the records were destroyed from his home town in Austria. Oh well, anyway, that's an old question. The point is that the Wizard world's "You-Know-Who" is strikingly close to being a clone of the nazi world's "You-Know-Who" in many despicable aspects. Speaking of how lables are applied to people, it's terrible some of the ones that have been created. Sadly..., no, repeat, ... NO culture is exempt from having done it. :'( This is not the place to repeat any of the garbage lables either.  I feel bad enough just writing "mudblood", which is only a fictional character lable for magical people, who don't exist . Or do they?...(Had to say that...  Just in case Santa Clause or the Tooth Fairy read this.)

Don't know if I have said this here or not so pardon me if I repeat myself. But I have a feeling that to be a truely powerful wizard you have to have some muggle. Voldemort (eek I said it  ) does, Harry does and I believe Dumbledore does, ooo maybe Dumbledore is the HBP I never thought of him before.

Yeah but calling it HP and the half-blood princes would really confuse us lol. Ok maybe its not him but I still stand by my idea that he's part muggle.

I'm sure there's more muggle-blood mixed in than most of the wizard community would readily admit to, especially when faced with families like the Malfoys and their horrible prejudices.

It would seem that if a muggle born child had magical powers, that child would have had to have SOME wizarding ancestors somewhere to have "passed on" the magical "gene". So, it seems that all muggles in this respect would have some pure blood. But it still is disheartening to see that in any world there is prejudice against diversity.
